## Atmosphere & style

## Detailed walkthrough ### [00:00](https://www.bilibili.com/video/BV1Wr4g6uEZY?t=0s) Fortinet's Double Beat and the 25% Post-Earnings Plunge

The cybersecurity sector has experienced a massive rally fueled by intense artificial intelligence tailwinds. As AI adoption introduces wave after wave of sophisticated hacking risks and cybersecurity threats, enterprise software and security names enjoyed massive upside runs. Fortinet (ticker: FTNT) was right at the center of this enthusiasm until its latest earnings report triggered an abrupt 25% sell-off. On social media platforms like X, retail investors were thoroughly perplexed because the company essentially delivered a double beat across both top-line revenue and bottom-line earnings, yet the stock cratered immediately upon release.

Looking past the surface numbers reveals why the market reacted so violently. On the headline level, Fortinet reported 20% growth in total revenues alongside a hefty free cash flow margin of 44%. The underlying business operates across two core segments: product revenue (hardware) and services revenue. Hardware product revenue operates on a cyclical multi-year refresh cycle—typically running every three to four years—which experiences sharp spikes in growth followed by periods of relative stagnation. Fortinet is currently nearing the tail end of its latest hardware refresh cycle. In theory, services revenue is supposed to pick up steam and shoulder the burden of driving top-line expansion until the next upgrade wave arrives. While services revenue has continued to grow over recent quarters, its pace has not been explosive, setting up difficult transition dynamics.

[01:45](https://www.bilibili.com/video/BV1Wr4g6uEZY?t=105s) Quality vs. Junk in Cybersecurity: Stock-Based Compensation and Capital Allocation

In the broader cybersecurity landscape, Fortinet and Palo Alto Networks stand out as rare exceptions regarding financial discipline. A primary reason many other cybersecurity stocks are considered uninvestable is egregious stock-based compensation (SBC) relative to actual earnings. High-profile names such as SentinelOne and Zscaler exhibit massive SBC dilution that destroys long-term shareholder value. Zscaler, for instance, remains unprofitable on a GAAP net income basis; it turns an adjusted net profit only after adding back massive depreciation alongside $600 million to $800 million in stock-based compensation expenses. When further factoring in the interest income earned on cash balances, operational losses look even worse.

Fortinet, by contrast, demonstrates genuine accounting profitability and prudent stewardship of capital. The company generates roughly $2.2 billion in net income while keeping its stock-based compensation contained between $200 million and $300 million—an expense figure that barely creeps upward year over year. In addition to minimal share dilution, Fortinet has historically treated shareholders exceptionally well through aggressive share repurchase programs, deploying capital directly into stock buybacks whenever market dips present clear value.

- **Net income vs. SBC profile:** Fortinet delivers ~$2.2 billion in GAAP net income while incurring only $200 million to $300 million in annual stock-based compensation. - **Competitor dilution:** Highly promoted peers like Zscaler lean on add-backs of $600M–$800M in SBC to manufacture non-GAAP profits while continuing to burn value underneath. - **Capital allocation posture:** Fortinet systematically recycles its free cash flow into share buybacks rather than diluting existing equity holders.

> “With the exception of Fortinet and Palo Alto, FTNT is very shareholder friendly. They do a lot of buybacks. And I like that from the company very much.”

[03:03](https://www.bilibili.com/video/BV1Wr4g6uEZY?t=183s) Why Guidance Freaked Out the Market: One-Time Price Hikes and Slowing Services

The core catalyst behind Fortinet's 25% post-earnings drop lies within its forward guidance and the structural makeup of its past growth. For the full year, the company guided to 28% growth in total billings and 20% in revenue. However, the critical red flag appeared in services revenue—the exact segment tasked with carrying the company's growth as hardware refresh cycles taper off. Management lowered full-year 2026 services revenue growth guidance from 14% down to 13%. While a single percentage point revision might appear negligible at first glance, its implications within the context of hardware deceleration startled institutional investors.

A closer inspection of the 20% headline revenue growth reveals that a full 10 percentage points stemmed directly from price increases rather than pure volume expansion. Fortinet had confronted rising hardware component costs, particularly memory, right in the middle of its hardware upgrade cycle, prompting the company to implement substantial price hikes. This pricing maneuver provided an artificial 10% boost to top-line numbers that cannot be duplicated next year. Management explained that their pricing strategy merely aims to safeguard target gross margins: when component costs escalate, they lift product prices; if input costs soften, prices will be adjusted downward. Without another round of price hikes to inflate numbers, Fortinet's top-line revenue growth is poised to drop sharply from 20% down to 10% or 12%, exposing the fragile dependence on a slowing services segment.

> “So the easiest way I could explain it is it grew 20%. Half of it was due to one-time price increases. Next year, they won't have them.”

[05:04](https://www.bilibili.com/video/BV1Wr4g6uEZY?t=304s) Management's Inaction: Zero Buybacks at Elevated Valuations

Although Fortinet has an established reputation for being shareholder-friendly, management's recent treasury actions sent an unmistakable signal regarding valuation. Overlaying the historical share price against corporate repurchases reveals that the company aggressively bought back its own stock during major downturns, prior to large upward runs. In 2026, management's average repurchase price stood at $77 per share.

However, as the stock climbed rapidly past $160 and approached $190, share repurchases ground to a complete halt. Management spent exactly $0 on buybacks during the recent peak, indicating that leadership considered their equity distinctly overvalued at those elevated multiples. Even after the 25% post-earnings collapse, the shares trade around $136—still nearly double the $77 price at which the company felt comfortable deploying buyback capital. It remains highly improbable that the executive team will step in to support the stock at $130, given where their historical cost basis sits.

- **Historical repurchase floor:** Fortinet's average share buyback execution price in 2026 was approximately $77 per share. - **Top-of-market pause:** Repurchases fell to $0 as the stock soared toward $160 and $190 per share. - **Current price disconnect:** At $136 post-pullback, the equity remains well above levels management previously deemed attractive for capital deployment.

> “So the management team was definitely not seeing value in Fortinet at $190 or $160. And they didn't buy back the stock. We'll see if they're going to be buying at $130. I doubt it.”

[06:06](https://www.bilibili.com/video/BV1Wr4g6uEZY?t=366s) Earnings Deceleration and Valuation Modeling: The 9.6% Return Trap

Prior to the earnings drop, Fortinet was trading at an extreme multiple of 50 times earnings, leaving zero margin for error. Even following the sell-off, a valuation of 36 to 38 times trailing earnings remains steep for a business facing significant deceleration. Historically, Fortinet’s earnings per share (EPS) surged by 45% in 2024, moderated to 16% last year, and is projected to expand up to 29% this year due to the hardware refresh cycle and one-off price hikes. However, consensus analyst projections call for EPS growth to collapse down to just 8.7% next year before settling into an annualized run rate of 12% to 13%. While research firms like Morningstar project 16% revenue growth over the next five years, maintaining 20% annual expansion indefinitely is mathematically improbable.

A conservative valuation model illustrates the modest upside Fortinet offers from current trading levels:

| Parameter | Base Case Model Assumptions | Implied Target / Return | |:--- |:--- |:--- | | **Current Valuation / Trailing P/E** | 36x–38x trailing (was 50x prior to earnings) | High baseline multiple | | **Organic Revenue Growth** | 12% annualized over 5 years | Midpoint of expected deceleration | | **Share Repurchase Yield** | 3% free cash flow yield deployed to buybacks | Boosts bottom-line per-share compounding | | **Target EPS CAGR** | 15% per year across 5 years | Combines 12% revenue + 3% buybacks | | **Exit Multiple** | 30x P/E (PEG ratio of 2.0x) | Historical valuation floor | | **5-Year Price Target** | Compounded to Year 5 | **$214 per share** | | **Annualized Rate of Return (IRR)** | Measured from $136 entry price | **9.6% annual return** |

Even granting a 30x exit multiple—which represents an aggressive price-to-earnings-to-growth (PEG) ratio of 2.0 for a 15% grower—Fortinet yields an annualized return of only 9.6% over the next five years. For an equity that has already dropped 26%, generating sub-10% returns reflects how overextended multiples were prior to the correction.

> “In this case, I'm getting $214 per share over the next five years, or about a 9.6% annual return on Fortinet, despite the stock going down 26% after earnings. The stock was extremely overvalued.”

[08:07](https://www.bilibili.com/video/BV1Wr4g6uEZY?t=487s) Best-Case Scenario vs. Target Entry Point Around $107

To achieve a standard target of doubling an investment over a five-year horizon—requiring roughly 15% annualized returns—under the base-case assumptions of 15% EPS compounding and a 30x terminal multiple, an investor would need to purchase Fortinet shares at approximately $107 per share. Given that the stock surged aggressively over the preceding six to seven months, current prices near $136 remain far ahead of fundamental support levels.

In an optimistic best-case scenario, Fortinet might generate 17% organic revenue growth paired with 3% annual share repurchases, yielding a sustained 20% annual EPS growth rate over five years. Assuming the stock still commands a 30x multiple at the end of that period, the share price would reach approximately $265, translating to a 95% total gain or an annualized return of roughly 14% to 15%.

However, this best-case outcome still fails standard risk-reward hurdles. A disciplined investment setup requires a base-case return of at least 15% annualized, alongside a best-case potential of 20% or higher. Fortinet meets neither standard at current levels because the market is still pricing the stock for near-perfection. The equity only enters compelling, must-buy territory if market volatility drags the price down toward the $100 to $107 range.

- **5-year double price threshold:** Under realistic 15% compounding and a 30x terminal P/E, the required entry price to double one's capital is ~$107. - **Best-case ceiling:** Even if revenue grows 17% and EPS compounds at 20% annually to reach $265, the resulting 14%–15% IRR falls short of the 20% best-case benchmark. - **Strategic conclusion:** At $136, Fortinet remains vulnerable to further downside; interest is reserved strictly for a drawdown approaching $100 per share.

> “So if it gets to $100, close to $100, maybe it will not because cyber is hot. I don't care. If it gets there, I think it's too cheap to ignore. Right here, I still believe it's somewhat priced to perfection.”

## Notable quotes > [06:06](https://www.bilibili.com/video/BV1Wr4g6uEZY?t=366s) In this case, I'm getting $214 per share over the next five years, or about a 9.6% annual return on Fortinet, despite the stock going down 26% after earnings. The stock was extremely overvalued.

> [05:04](https://www.bilibili.com/video/BV1Wr4g6uEZY?t=304s) the management team was definitely not seeing value in Fortinet at $190 or $160. And they didn't buy back the stock. We'll see if they're going to be buying at $130. I doubt it.

25% Why I Don't Own Fortinet Stock! Analysis & Upside

Reading summary

[0:00] Many of you asked me about my opinion on Fortinet stock, ticker symbol FTNT. FTNT was extremely, extremely hot as we had a massive rally in the cybersecurity name. It's really hot with AI. AI is causing a lot of hacks, a lot of cybersecurity risks, and the cybersecurity companies have been on a huge run until recently where Fortinet went down 25% on earnings report. A lot of people on X were surprised because it pretty much did a double beat and the stock went down. So in this video, I'm going to dig in a little bit deeper in the financials. I have to be honest, I'm not a cybersecurity expert, so I don't know exactly the competitive advantage of their product versus someone else, but I can analyze the numbers, tell you why the stock is going down and tell you why I don't own the stock, which is mainly due to certain valuations. Now, the company's report was very good on the surface. They grew 20% in total revenues, of 44%. The company makes money in two different ways. The first one is the hardware, which is product revenue. They have like a refresh cycle. I believe it's every three or four years, they have huge growth, then it stalls a little bit. So this one is a little bit cyclical. And I believe they're nearing the end of the refresh cycle in the product revenue. So the services revenue is expected to pick up steam and drive the company forward in terms of total revenues until they have the revenues have been growing, not crazy growth over the last few quarters, but it's still growing. And this is a good trend in general. Now, the reason why FD&T and Palo Alto are my two favorite cybersecurity stocks is because they have the lowest stock-based compensations. Those cybersecurity stocks, most of them are junk. Sentinel One is one of them. Zscaler is one of them. I'm going to show you. They have a crazy stock-based compensation relative to their net income, and Fortinet. Fortinet, for example, they make about $2.2 billion in net income. The stock-based compensation is like $300 million, $200 million. It barely goes up. So this is an amazing ratio. You look at the Scaler. The Scaler is actually unprofitable on a GAAP net income basis. Then they add all this depreciation and they add $600 or $800 million in stock-based compensation expense on an adjusted net income basis. The company is profitable. But on the inside, the company is in fact, unprofitable. And if you adjust for how much they make on interest on their cash position, they're losing even more money. So most of the cyber stocks are junk. They destroy value over time. With the exception of Fortinet and Palo Alto, FTNT is very shareholder friendly. They do a lot of buybacks. And I like that from the company very much. I believe they increased Pretty amazing. Now, the question is, why is the stock going down? Well, one of it has to do with guidance. So if you look at guidance, the company gave a full year guidance of 28 percent in total billing growth, 20 percent in revenue growth. But the most important one is the services revenue, which is what I told you is expected to carry the company forward. Well, services revenue was 13 percent expected for full year 2026. downgraded the services guidance from 14% to 13%. Now, that might not seem like it's crazy on the surface, but if you look a little bit deeper at the report, they grew revenues 20%, as I told you. Okay. Now, 10% of this 20% came from price increases. So they faced some price increases due to memories on the hardware stuff, and they are in the hardware refresh cycle. So they raised It helped them grow 10% more in revenues. So this is something that they can't do every single year. So next year, the company won't be able to raise prices. And if everything else remains the same, they might grow in revenues 10%, 11%, 12%, which is a massive deceleration from 20%. So the easiest way I could explain it is it grew 20%. Half of it was due to one-time price increases. Next year, they won't have them. forward, but the company downgraded the services revenues from 14% growth to 13%. This is what's freaking out the market. The CEO himself, I think the CFO said, "The price increase cannot slow down compared to the first Q1, Q2, Q3." And then they said the company, they try to maintain a certain margin. They said, "If our cost, we try to keep the same gross margin, if our costs are higher, we will increase prices. If our costs get lower, we will also decrease." [5:00] prices. So a lot of the growth was not sustainable and the growth should slow down next year. Another reason, in my opinion, is the company not buying back any stock. So I told you the company is shareholder friendly. If you look at the repurchases, they tend to buy a little bit every single quarter. And this is I put in an overlay of the stock price. So when the stock went down, the company bought back a lot of stocks. They even bought back a lot of stock here before the stock went up. But after the stock went up so much, the company bought zero dollars They spent $0 on doing any buybacks. And this is because I believe they felt the stock was too overvalued. Their average price per share was $77 in 2026. The stock, despite the pullback, is trading at $136. So the management team was definitely not seeing value in Fortune at $190 or $160. And they didn't buy back the stock. We'll see if they're going to be buying at $130. doubt it. Now, if you look at the valuation of Fortinet, the expectations were also very high. It was trading at 50 times earnings. 50 times is crazy. And if we believe that next year, revenue growth could be 10% without price increases, we're going to have a lot of That's really high for a company that was trading at 50 times earnings and even 36 times earnings. I would still argue that that could somewhat be a little bit high. Now, if we look at the analyst expectations, they're expecting earnings per share growth to decelerate in a major way. They used to grow 45 percent in 24. Last year, they grew 16 percent. This year, they could grow up to 29 percent thanks to the refresh cycle and due to the price increases. earnings per share growth. This is a massive deceleration. And after that, about 13%. So the average will over the next few years will be 12 to 13%. Now you have Morningstar, which I really like their analysis. Morningstar has 16% revenue growth for the next five years. So it varies a little bit, but it's unlikely for us to see the 20% a year going forever. And the strength should be in the services revenues, but they're downgrading the services revenues growth. And this is where there's a lot of concerns in the market. So if we look at my valuation model on Fortinet, I put in the current earnings per share for 2026, and I put in 15% earnings per share growth for the next five years. Now, you have to keep in mind, the company has a 3% free cash flow yield. They tend to spend it on buybacks. So if revenue, let's say, is growing 12% and they buy back 3% of the stock, earnings per share should grow about 15%. So in this case, I'm assuming 12% is a little bit, you could say, on the low end or could end up being conservative. But I think it's really fair. I think 12 to 13, 14 percent is fair. Now, if we assume them on a 15 percent earnings per share growth, which I think is fair, as a trailing pay is 38 times, we're using 30 times earnings. Now, 30 times earnings on a historical basis is not really high. It's pretty much, I think, like it used to bottom at 30 times, but it used to grow much faster. So if we're using 30 times earnings per share gross, we're using a two peg ratio. So we're using two times price to earnings gross, which is normally very, very high for most names. But let's assume it was able to trade at 30 times the earnings. In this case, I'm getting $214 per share over the next five years, or about a 9.6% annual return on Fortinet, despite the stock going down 26% after earnings. The stock was extremely overvalued. Now, if you want to double your money over the next five years, Using 15% a year in gross, which I think is fair, using 30 times earnings, which I think is fair, you would have to buy the stock at about $107 per share. So again, you have to keep in mind, the stock is up a lot over the last six or seven months. The management team's own average buyback price, where they believe the stock was cheap, was $77. the stock is up and how much the valuation got extended. Now, if somehow Fortinet was able to grow let's say 17% in revenues and they buy back 3% of the stock, although I don't think it will happen, and they can grow 20% in earnings per share every single year. That would be, in my opinion, the best case scenario. Now, assuming Fortinet can achieve it over the next five years and it trades at 30 times earnings, in this case, I'm seeing a 14% annual return or about 95% on the upside, which would be $265 per share. return. And normally that's not a setup that I like to be involved in. Like normally best case scenario, I want to see [10:00] percent a year. Base case scenario, I want to see at least 15 percent. In the case of Fortinet, I am not seeing a 15 percent on the base case scenario. On the base case scenario, for me to get a double, I would have to buy the stock at $107. So if it gets to $100, close to $100, maybe it will not because cyber is hot. I don't care. If it gets there, I think it's too cheap to ignore. Right here, I still believe it's somewhat priced to perfection. And I could see scenario. And that's my opinion on Fortinet. Hope you enjoyed it. It was not financial advice.
